I looked at the corresponding part of tpu-edt.el in emacs 22.3, and it is completely different. So maybe there's still a problem that term/xterm.el isn't doing its job, but at least it's not a new problem with emacs 23. A possible workaround for you might be to just grab an older version of tpu-edt.el (from the emacs 22.3 distribution, for instance) and see if that restores the old behavior.
