I believe the following lines indicate the problem:

When doing an install from the local directory, the Cygwin setup program
is agnostic about directory names.  Thus, it expects any setup.ini files
under the package cache directory to be in the setup format.  Doesn't look
like those two files are.

A solution would be to create a "Cygwin Package Cache" directory on your
desktop, and move all the ftp%3a%2f%2f* directories into it.  Then, when
you run Cygwin setup, tell it to use "C:\Documents and
Settings\Owner\Desktop\Cygwin Package Cache" as its package cache
directory.  You won't have to re-download anything already on disk.
FWIW, using the desktop for the package cache is inadvisable anyway,
unless you like your desktop cluttered beyond recognition.
